am replacing the thermostat on a 2002 subaru legacy. The gasket is melted. Does the new gasket go on the themostat on on top of it?

It goes on the tstat. You'll find the inside of the rubber gasket is slotted all the way around that the tstat would fit into. And when replacing a Subaru tstat use a genuine Subaru part. After market tstats just don't work well and you'll still have problems!
